Should we be using a password manager ?

I read some articles today after the Yahoo hacking and both suggest that we all should be using password managers. They said there are very good free ones- last pass 3 being one mentioned. Can someone explain in simple terms how they work? Is it really possible to prevent information theft? I hate to become paranoid, but things are getting really scary out there.
